Major problems with margin trading facility MTF

Most stockbrokers provide MTF or Margin Trading Facility that lets investors buy 4x-5x their buying power. Like you have 10000 Rs, you can only buy 10 stocks of 1000 Rs each without MTF. With MTF, broker provides a fund worth 30000 Rs, so you can buy 40 stocks of 1000 Rs each.

Broker charges a fixed interest on the amount provided- around 9 to 15% depending on broker and AMC plan, which is a guaranteed income for them irrespective of markets going up or going down. All is well if market goes up but all hell brakes loose when market starts crashing.

If you are tempted about using MTF, understand below risks

MTF Risk 1: MTF setup is not designed to handle stock splits and will trigger margin call.

At times a company decides to split its stock. Like in 2025 HDFC Bank shares were split into 2. The value dropped from 1800 to 900 Rs. The problem with split is the execution is not spontaneous. The price drop is immediate, while the process of doubling the stock count takes several days. Because of this, if you had bought HDFC Shares on MTF, broker's software thinks price has fallen by 50% and to cover their loss,it will trigger a sell automatically. Because of this excessive margin calls HDFC fell from 900 to 700 after split and still struggling to reach its earlier highs one year after the split.

Ideally brokers should fix their algorithms to exclude stocks that have announced a split from margin call and give customers a few weeks to wait till additional stocks are added.

MTF Risk 2: One year limit prevents you from availing LTCG

All margin trades need to be closed within 1 year. This will force sell your shares with 20% STCG. If you are allowed to hold for few more weeks, maybe you qualify for LTCG which is tax free till 1.25 lakhs year and 12.5% beyond that. You will pay unnecessarily more tax eating into your net gains.

MTF risk 3: Not all stocks grow more than 20% in a year.

Since MTF attracts an interest rate of 15%, your stock should appreciate at least 25% to make any meaningful gain

Example: 40 shares bought at 1000 Rs each, with 30000 Rs margin money at 15%

In order to make a meaningful profit, stock should rise to 1200 Rs within a year. Only then you will make a bit of profit after paying STCG. Needs fair bit of luck for a stock to give 20% return

MTF risk 4: Forced sell during a market crash

In a raising market MTF amplifies your profit, but if market crashes, your losses amplify too. If you had bought without margin, you can just sit back and wait for market to recover, but if bought with margin money, broker will ask for additional capital after each crash and if you don't provide, your shares will be sold for a massive loss. Thousands of investors triggering margin call crashes market even further making situation worse and triggering even more margin calls.

Margin trading is a good facility in a bullish market, it allows you to earn more, but it also triples the risk in a bearish market. Hence, it is important to think of worst-case scenario and assess if we are prepared for the same. Let me know your thoughts
